Designing and Linking Employee Compensation to Results

From cash profit sharing, to gainsharing, to discretionary bonuses, stock options, to outright equity etc. If you look closely at how value is created in a company, you will come to the conclusion that value is primarily created by incremental gains in something. We will focus on gain sharing, and we have used this approach effectively because we believe in its premise. So if you as an employee contribute to a gain, we will share it with you and if you don’t produce a gain, we won’t. Gain sharing can be set up for all kinds of company areas. Let’s look at a couple of examples. Let’s take a manufacturer looking to reduce the cost per unit on its products: The existing cost per unit for the manufacturer is $10.50. The production department is given an incentive to reduce the existing cost per unit . They successfully reduce the cost per unit by 50 cents which when multiplied by the production volume leads to a gain of $500,000. This half a million dollars or a portion of it can be shared with employees participating in this gainsharing program. Let’s look at another quick example. A company wants to reduce its labor cost, and its existing labor cost is $4 million. It installs a gain sharing incentive plan. The employees responsible reduce labor costs by 150,000 which can then be shared. The sharing percentage is up to management but here is how it could break down. Company share for profits and/or working capital could be 60%. The overall company bonus pool could get 20%, the manager responsible could get 10% and the employee group with the biggest contribution to the goal could get an additional 10%. Let’s talk about designing incentive compensation in your company. The first thing that you need to do is setup benchmarks. You need baselines on historical performance in areas you want to improve as well as targets of where you want to end up. These baselines can be measured not just against performance targets but also against a group of employees or against goals like accomplishing a strategic objective, etc. These could be measured with financial key performance indicators or with non-financial targets like process improvement or customer service trends, etc. The compensation could be determined based on various inputs or a pre-defined structure. For the implementation of this we have developed a cascading framework that links everyone and their Key Performance Indicators from the CEO, to the company, departments, and in some cases, the functions and processes and most certainly the managers and the employees. Next we ensure that the key employee accountabilities and the Key Performance Indicators are linked. Then we connect these to predetermined incentive compensation. Incentivizing individual employees can be effective but it is only part of the puzzle. An individual is only one part of an overall chain of people and activities, which is why we group the company hierarchy in multiple levels. In this case; Group 1 is the CEO, Group 2 is the company, Group 3 is the department, Group 4 the manager, Group 5 the employee etc. By grouping the various levels, it allows us to pick and choose who is included for incentive compensation. For example, a company-wide target, if met, could add incentive compensation to all employees, whereas certain things may qualify for incentives for an entire department and others may provide specific compensation for the managers in that department. While incentive compensation plans can be complex, if implemented correctly they can be remarkably effective, especially if you connect employee performance and the underlying resulting gain to the right employee compensation.

Hourly, Percentage or Flat Rate? How to Pay Cleaning Employees
Today Mike coaches Enid Tate, owner of Enid's Cleaning Service around the topic of how to pay cleaning employees. Currently Enid's residential cleaners are paid hourly, but she want's to switch them over to a % based pay. This is one of those topics that doesn't have a right or wrong answer. It's important to understand the pros and cons and make an educated decision. A benefit to this type of pay structure is that you are able to nail your COGS % (Cost of Goods Sold) from the get go so there are never any nasty surprises later in the month. RESOURCE ALERT: Get more in depth about your bookkeeping HERE One of the downsides to this when it comes to how to pay your cleaning employees is that they tend to want to pick and choose which jobs they want to do. They will choose which are "good" jobs and which are "bad" and possibly argue over who gets what jobs. In addition to that, you may be facing quality issues. When you pay your cleaning employees hourly, they will tend to stay as long as possible to increase their paychecks. Disclaimer - this doesn't necessarily mean better quality work. But, when someone is being paid by the job, there is a temptation to cut corners to finish the job quicker and move on to the next. Ideally you have 1 flat rate for everyone and include bonus' for reaching specific goals. When it comes to how to pay cleaning employees using this pay structure, the first thing you should do is pick a rate (going to be different for commercial than residential). For example something between 35-50%, so something like 40%. Then take the extra % from what you are willing to pay to create a bonus pool that you spend every month for people that qualify. This way you aren't moving people from one pay bracket to another and back down if they don't perform. Avoiding having to have those uncomfortable conversations about demoting them. It's a lot of management and opportunity for you both to be upset with one another. Once all your employees are on the same page, you can put those funds into a bonus account that you can put towards employee development each month. Perhaps you have a raffle draw every month and everyone that shows up on time every day gets one ticket. Or you could give a ticket for each goal hit and the employees that hit more goals have more tickets and chances to win. Another idea is to split the pool into 3 levels. For example if the pool is $800, spit it to $500,$200 and $100. Then the employee who has the most tickets gets the $500 and so the second most gets $200 and so on. Or something like " This month it's a big flatscreen tv and we're all going to watch the Super Bowl and whoever wins the raffle gets to take the TV home" The idea is to make it fun and creative! You don't want to have the same event every month though. They will begin to associate it with their pay package. It's not only about how to pay cleaning employees, it's about motivating them and getting them excited to come to work every day. An additional benefit to this system is you can use it to focus on problem areas within your workforce. Build Pay-for-Performance Immunity
As your coach, I support you whole heartedly in advocating for adequate compensation commensurate with the value you are delivering. This post assumes you have consistently done this and you feel relatively adequately compensated on average. So now, I strongly recommend you spend no more time reflecting on your variable pay components. Honestly, as little as possible. Why? Because the more time you spend thinking about maximizing your salary, the less time you will focus on following your intuition, curiosity, desire for learning and the inspired activities that will knock your performance out of the park. There is lots of talk of revamping performance management processes (including eliminating rating and ranking) because despite how comprehensive and time consuming the processes were, they did little to improve employee performance and lots to increase administrative burden. Even within the companies in the midst of this very significant re-vamp, pay differentiation strategies do not seem to be changing. The general trend seems to be that Pay-for-performance compensation will still be administered based on perceived performance, but based on “manager’s discretion” instead of peer comparison. The implication for the employee remains the same. Someone else will determine your bonus, hence some years you will agree and some years you will likely disagree. This is why my best advice is: Build Pay-for-Performance Immunity Instead, spend time reflecting on what YOU want to be able to brag about at the end of the performance year. What would be just plain awesome? - What experiences do you want to gain? - What do you want to learn? - Who do you want to work more closely with? - What milestones do you want to complete? - What clients do you want to wow? - What would make you super proud of yourself? In short, what would make your pay-for-performance outcome irrelevant or at least pretty insignificant? When you define these contributions for yourself, and create your own gauge. Chances are, at the end of the year you may just find yourself impressing your leaders by accident. Here are the steps to follow: Step 1: Ask yourself what would make you extremely proud even if no one appreciated it Step 2: Consider accomplishments, experiences, relationships and lessons Step 3: Build your action plan to focus on these areas Step 4: Refer to it often and measure yourself against it Step 5: During performance reviews identify the benefit to the organization and the accomplishments that resulted, find the synergies between your personal plan and your employer's plan. Emerging markets have entered first big rate-rise cycle since 2011: FT

Analysts are already expressing concerns about the domino effect of such developments. Our Han Soo-ah reports. Central banks in emerging markets have reportedly entered an austerity cycle for the first time since 2011... when the global economy was still recovering from the financial crisis. The Financial Times reported Tuesday, citing research by Capital Economics,... that the number of central banks in emerging economies that have raised interest rates this year... is higher than at any point in seven years. Rates are rising in developed countries like the U.S. because of the economic boom in their economies... but tightening in emerging markets... is a defence mechanism against the depreciation of their currencies. After the Argentine peso fell, Buenos Aires raised its policy rate by a staggering 60-percent. Turkey also raised its key rate this year by 10-percentage points to 17-point-seven-five-percent to try and stop the depreciation of the lira. It's a similar story in Ukraine, India, Indonesia, the Philippines and the Czech Republic. "Emerging economies are under pressure with the U.S. Federal Reserve saying it plans to raise its key interest rate up to two more times this year. Also, the appreciation of the U.S. dollar is prompting capital flight from emerging markets to the U.S." Contagion risks from Argentina and Turkey are growing for other emerging markets and economies with weak fundamentals such as those with current-account deficits and high inflation rates. Some say it resembles the domino effect seen in the late 1990s when Asian economies were hit with a major financial crisis. "Growing household debt and slowing growth are the main reasons why the Bank of Korea can not confidently raise its key interest rate this year... despite risks of capital flight." The BOK in August kept its benchmark rate at one-point-five percent for the ninth consecutive month,... pointing to economic uncertainties, including July's employment figures and low business sentiment. A rate increase by the BOK could also further burden households repaying debts... currently estimated at around one-point-four-trillion dollars,... which would put a strain on consumption when their disposable income declines.
